Currently, WooPayments only supports issuing refunds back to the customer’s original payment method. There isn’t a built-in option to manually mark an order as refunded and issue store credit instead. If you’d like to issue store credit to your customer, you would need to use a WooCommerce store credit or gift card plugin as a workaround. For example, you could manually create store credit for the customer and mark the order as refunded in your own records.
We also encourage you to submit this as a feature request for WooPayments so the team can consider adding the ability to issue manual refunds or store credit directly in the future:

@shahzeenfarooq Thanks for confirming, much appreciated. I have added a feature request. I genuinely think this is a key missing feature for merchants, especially when refunds need to be recorded for VAT/accounting purposes but processed outside of WooPayments (e.g. store credit/exchange).

Thank you for submitting the feature request we really appreciate your feedback! You’re right, the ability to issue store credit or exchanges directly in WooPayments would be very useful for merchants, especially for VAT and accounting purposes.
