Can you check under the Thumbnails tab of your library configuration to see if the ‘Use thumbnail service for dynamic link images’ and ‘Give priority to images assigned to links if present fields’ are checked?
If the first one is checked and not the second, then the behaviour you are seeing is normal. The system is told to get images online.
If the second is checked, then it will first use local images, and only use remote ones if the local ones are not found.

Sorry for the late reply. This I have no control over. If you keep trying to re-generate the thumbnail and this is all you get, you will need to manually generate a thumbnail using another service, save the image to your computer, then assign it manually to the link.
