I have figured it out and providing an explanation here in case someone else gets stuck with this.
It’s not enough to have a Sandbox account. You actually need to log in to developer.paypal.com and go to Sandbox -> Accounts and create one there. Once you have done that, copy and paste it into WP PayPal -> Settings -> PayPal Email.
