Thanks MichaelH, as I had already backed up db and blog files, I went ahead and followed the instructions on the Extended Upgrade process and everything went fine. The database needed upgrading in the end and WP handled it by itself.
Just after I got 2.8.5 installed, the admin console told me that 2.8.6 was available. Upgrading was quite easy as I just downloaded the latest version the the server, unzipped it to the wordpress folder and rsync’ed the new files with the installed blog directory.

First of all I don’t have a problem with the number of databases used. I have loads of webspace and unlimited db too.
So as chaaban says, its not advisable to install WP-MU now? I could actually create sub-domains for each user and give them independent installation of WP. Or is that method an overkill?
